What does "Internal Business Purposes" mean in terms of Splunk Free licensing?

We are a small software company looking to use Splunk for our application. Are we permitted to use the Splunk Free version (assuming we don't misuse the 500 MB limit & are ok with the feature set limitations)?

As a commercial establishment, does the use of Splunk Free violate the license agreement? Basically I would like to understand the definition of Internal Business Purpose.

Since you want to build an application with Splunk, I suggest that you connect with the team that supports developers by sending email to devinfo@splunk.com

Also, you might want to apply for a free developer license at http://dev.splunk.com/

There are also a lot more resources there for developers.

If by "application" you mean that you just want to use Splunk to monitor an internal application, then yes, you can use Splunk Free. But you can't build it into a product that you sell and you can't use it as part of a service that you sell.
Beyond those use cases, I am not sure...
